Unlike fixed commissions or flat service fees, a performance fee aligns the intermediary's economic incentive with the carrier's financial outcome, rewarding disciplined underwriting, effective claims management, or superior investment returns depending on the context.
⚙️ In delegated authority relationships, performance fees — sometimes called profit commissions or contingent commissions — are typically embedded in the binding authority agreement or coverholder contract. The contract specifies a formula that calculates the payout based on the loss ratio of the book after a defined development period, often with hurdle thresholds, deficit carry-forward provisions, and caps. At Lloyd's, profit commissions paid to managing agents by syndicate capital providers follow a similar logic, rewarding underwriting years that close profitably. Poorly designed ones, however, can create perverse incentives — for instance, encouraging an MGA to under-reserve in early years to trigger fee payments before losses fully develop. Regulators and capacity providers have grown increasingly attentive to these structural risks. The Lloyd's market and various supervisory bodies in Europe and Asia have pushed for greater transparency around contingent compensation, insisting on adequate loss development periods and clawback mechanisms. For insurtechs operating as MGAs, the structure of the performance fee offered by carrier partners is often a critical determinant of unit economics and long-term business sustainability.
